Generally, no. A death benefit paid to a named beneficiary is usually not subject to federal income tax. The IRS states that death benefits are generally excluded from gross income, except as otherwise provided in paragraphs (2) and (3), subsection (d), subsection (f), and subsection (j) of IRC § 101, and interest on the proceeds can be taxable (IRS life insurance proceeds FAQ).

The word “generally” matters. Some payouts, transfers, and ownership setups can bring tax into the picture. This page covers federal income tax first, then estate tax, which works differently.

Maybe you’re reading this after a death. You may be holding a payout you didn’t expect. It applies whether the amount is paid in a single sum or otherwise.

Here’s a plain example. A widow receives a $400,000 lump-sum death benefit from a policy on her husband’s life. Under the general rule, she doesn’t report that payment as income on her federal return. She doesn’t owe income tax on the principal.

That rule has limits. It protects the death benefit itself, not every amount connected to the payout. The next section explains the main exceptions in plain words.

When Tax Can Apply to Life Insurance Proceeds

Tax can apply when a payout includes interest, when a policy was sold or transferred for value, or when a business owns the policy. Each situation has its own rule.

Interest on delayed payments. If the insurer holds the death benefit under an agreement to pay interest, that interest is included in gross income (IRC § 101(c)). The principal can be excluded from gross income while the interest is included in gross income. Read the payout letter closely.

Transfer for value. When a policy is sold or transferred for valuable consideration, the tax-free amount can be capped. It generally can’t exceed what the buyer paid plus later premiums and amounts, unless a listed exception applies (IRC § 101(a)(2)). Think of someone who buys an existing policy from its original owner.

Employer-owned policies. For employer-owned contracts, the excluded amount generally can’t exceed the premiums and other amounts the policyholder paid, unless the notice and consent requirements of paragraph (4) are met and a listed exception applies (IRC § 101(j)). A business that owns employer-owned policies must keep records under IRC § 6039I, and must also file a return for employer-owned life insurance contracts issued after the date of the enactment of this section.

These exceptions are why a beneficiary or business owner should check the facts before assuming a payout is excluded from gross income. How the policy was owned, transferred, and paid out all matter.

Estate Tax, Ownership, and Cash Value

Income tax and estate tax are separate questions. Proceeds can be excluded from gross income and still count in the insured’s gross estate. IRC § 2042 includes insurance receivable by the executor. It also includes insurance receivable by other beneficiaries when the decedent held incidents of ownership at death, alone or with another person. IRC § 2042 reads: “For purposes of the preceding sentence, the term “incident of ownership” includes a reversionary interest (whether arising by the express terms of the policy or other instrument or by operation of law) only if the value of such reversionary interest exceeded 5 percent of the value of the policy immediately before the death of the decedent.”

Ownership drives this result, not just the name on the beneficiary form. A reversionary interest counts only if its value exceeded 5 percent of the policy’s value just before death. Certain transfers made within three years of death can also pull a policy back into the estate (IRC § 2035).

An amendment to § 2010(c)(3) increases the basic exclusion amount to $15,000,000 for calendar year 2026 (IRS guidance).

Surrendering a policy or borrowing against its cash value can change both the payout and the tax result. Review those steps with the policy records before you act. Dividends on a participating whole life policy are not guaranteed.

Are Life Insurance Premiums Tax Deductible?

Gross income does not include amounts received (whether in a single sum or otherwise) under a life insurance contract, if such amounts are paid by reason of the death of the insured, subject to the exceptions in IRC § 101. Premiums are a separate question: under IRC § 264(a)(1), no deduction is allowed for “Premiums on any life insurance policy … if the taxpayer is directly or indirectly a beneficiary under the policy.” IRC § 264 bars a deduction for interest on debt tied to life insurance policies the taxpayer owns.

That exception is narrow, so loan activity on a policy needs careful records. Keep a file showing each premium, each loan, and who paid it. Those records show which federal rule fits your situation.

Key-Person and Buy-Sell Proceeds: What to Document

Business owners should keep records that show who owns, pays for, and receives each key-person or buy-sell policy. Clear records make the tax question easier to answer later.

For employer-owned contracts issued after the enactment of IRC § 6039I, the applicable policyholder must file a return, at the time and in the manner the Secretary prescribes by regulations, for each year the contracts are owned. That return shows the number of employees, the number insured, the total insurance in force, the name, address, and taxpayer identification number of the policyholder and its type of business, and that the policyholder has a valid consent for each insured employee (or, if all such consents are not obtained, the number of insured employees for whom such consent was not obtained). The policyholder must also keep the records needed to show these requirements are met.

A buy-sell agreement funded by life insurance raises transfer questions. If an owner’s interest moves to another owner, the transfer-for-value rule may come into play. Keep the agreement, premium records, consents, and any transfer papers together.

If the insured is a nonresident noncitizen, the IRS says proceeds on that life are generally treated as outside the United States for estate tax. An estate tax return is required when a deceased nonresident’s U.S.-situated assets exceed $60,000 (IRS nonresident estate tax guidance).

<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Are life insurance proceeds taxable for a surviving spouse?

The general rule excludes the death benefit itself from income, but interest is taxable.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Can life insurance proceeds be included in an estate?

Yes, when the decedent held ownership rights in the policy at death.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Who should I contact about a coverage review?

Nischay Rawal, a licensed insurance agent, offers insurance separately from the accounting practice.
</details>

A payout or a policy you didn’t set up can raise hard questions at a hard time.
