The test decides whether a cash-value policy becomes a modified endowment contract, or MEC. Once a policy is a MEC, loans and withdrawals can be taxed differently. In the usual case, the death benefit is not. This page explains how the test works, what it changes, and what it leaves alone.

What the 7-year rule for life insurance means

The 7 year rule for life insurance refers to the 7-pay test. It looks at premiums paid during the first seven contract years of a policy.

A contract fails the test if the amount paid at any time in those seven years is more than a set limit. The limit is based on the premiums needed to pay up the contract in seven level annual payments (IRC § 7702A).

A policy that fails becomes a modified endowment contract.

The test matters most for cash-value coverage, such as whole life and universal life. Pure term coverage has no cash value, so there is little for these rules to reach.

If a loan, a withdrawal, or a larger premium on your policy is on the table right now, our team can talk it through in a coverage review. It is a formula, not a promise about how the policy will perform.

Think of it as a ceiling on the running total. Premiums cannot push that total over the limit at any point in the first seven years.

Paying more than planned is where many owners run into trouble. A larger-than-expected payment can push the running total over the line. Check the total before you send extra money.

A fix exists in some cases. If the insurer returns part of a premium, with interest, within 60 days after the end of that contract year in order to comply with the requirements of subsection (b), the returned amount (excluding interest) reduces the sum of the premiums paid under the contract during that contract year (IRC § 7702A).

Read your policy documents and illustration for the reference figures. Ask the insurer for the 7-pay numbers before you pay more than planned.

Tax consequences if the policy becomes a modified endowment contract

Once a policy is a MEC, distributions follow different tax rules than a regular policy. Distributions made in the year the policy fails the test and in later years fall under the MEC rules in IRC § 7702A, as do distributions made in anticipation of the failure under regulations prescribed by the Secretary, including any made within 2 years before the failure.

Loans and withdrawals are the decisions that most need a check. Confirm how the MEC rules apply before you take either one.

Taxable amounts received under a modified endowment contract can carry a 10% additional tax, equal to 10 percent of the portion includible in gross income, under the rules in IRC § 72, subject to exceptions. IRC § 72 reads: “If any taxpayer receives any amount under a modified endowment contract (as defined in section 7702A).”

The result depends on the facts of each policy. Plan for the tax before a loan or withdrawal, not after.

Does the death benefit change?

In the usual case, the death benefit is not taxed as income to beneficiaries, even when the policy is a MEC.

Section 101 generally excludes death benefits from gross income. Except as otherwise provided in paragraphs (2) and (3), subsection (d), subsection (f), and subsection (j), the exclusion applies to amounts paid by reason of the insured’s death.

Interest is different. Interest paid on proceeds left with the insurer is taxable, according to the IRS guidance on life insurance proceeds.

Estate tax is a separate question. The gross estate can include insurance on the insured’s life: the amount receivable by the executor, and, for other beneficiaries, the amount where the decedent held incidents of ownership at death (IRC § 2042). IRC § 2042 reads: “For purposes of the preceding sentence, the term “incident of ownership” includes a reversionary interest (whether arising by the express terms of the policy or other instrument or by operation of law) only if the value of such reversionary interest exceeded 5 percent of the value of the policy immediately before the death of the decedent.” According to IRS guidance for 2026, § 2010(c)(3) was amended to increase the basic exclusion amount to $15,000,000 for calendar year 2026. Ownership is a key fact to check.

How the 7-year rule differs from other seven-year rules

The 7-pay test is not the UK-style seven-year inheritance rule on gifts.

The three-year rule is a different test. Under IRC § 2035, a transfer made within three years of death can pull property back into the gross estate if that property would have been included under section 2036, 2037, 2038, or 2042 had the decedent kept it. Section 2036 has its own limits, such as not applying to transfers made before March 4, 1931. IRC § 2036 reads: “This section shall not apply to a transfer made before March 4, 1931; nor to a transfer made after March 3, 1931, and before June 7, 1932, unless the property transferred would have been includible in the decedent’s gross estate by reason of the amendatory language of the joint resolution of March 3, 1931 (46 Stat. 1516).” The marital and small-transfer exception is in IRC § 2035(c)(3), which does not apply to transfers of life insurance policies.

Material changes need a second look. Under IRC § 7702A, an increase in the death benefit is generally a material change, unless it is attributable to the premiums needed to fund the lowest level of the death benefit in the first 7 contract years, or to interest or other earnings credited on those premiums. It requires adjustments to the 7-pay test.

A reduction in benefits within the first seven years is treated as if the policy had started at the lower level, unless it is attributable to nonpayment of premiums and the benefits are reinstated within 90 days after the reduction. Review those changes before you make them, not after.

Frequently asked questions
<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Is the 7 year rule the same as the 7-pay test?

Yes, in common usage the 7 year rule for life insurance refers to the 7-pay test in US tax law.

The MEC rules mainly affect lifetime distributions such as loans and withdrawals.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Does raising the death benefit affect the test?

It can. An increase in the death benefit is generally a material change that requires adjustments to the 7-pay test, but it is not a material change if it is attributable to the payment of premiums necessary to fund the lowest level of the death benefit and qualified additional benefits payable in the 1st 7 contract years, or to crediting of interest or other earnings on those premiums.
</details>
Talking through your policy with our licensed agent

A coverage review can help you connect the 7-pay test to the policy you own or are considering.
