Those three costs add up fast. This page walks through each one, shows how to put a number on it, and explains how key person insurance can help. What happens to a small business when a key employee dies depends on how much the company relies on that one person.

What Happens to a Small Business in the First 30 Days

The business usually loses its normal pace within days. Work slows, decisions wait, and the staff who remain take on tasks they were never trained to handle.

A key employee is someone the business cannot easily replace on short notice. That might be the person who runs daily operations, manages major client accounts, or designs the product. Some of their knowledge may exist only in their head.

Meanwhile, the bills keep coming. Payroll, rent, insurance, and loan payments don’t stop because one person is gone. The company keeps paying full fixed costs while output drops. That gap is where the real cost starts.

The Insurance Information Institute explains that key person life or disability insurance compensates a business for financial losses caused by a key employee’s death or disability. The sections below show where those losses come from.

If one person's loss would hit your revenue, your client relationships, or your loan payments, our team can walk you through that exposure in a coverage review. Projects get delayed, sales pipelines stall, and orders take longer to fill.

Split the loss into two parts. Direct revenue is income tied to the person, such as accounts they manage or products they sell. Indirect loss comes from the rest of the team slowing down while they cover the gap.

Costs can rise at the same time. Overtime, temporary help, and rush work all add expense while revenue is still recovering. That squeezes the margin.

To estimate the loss, start with the monthly revenue the person generates or makes possible. Next, estimate how many months output may take to return to its prior level. Multiply the two. That gives you a starting figure you can test against your own sales records.

Recruiting, Hiring, and Ramp-Up Costs

Replacing a key employee costs money before the new hire produces anything. The main costs are search fees or advertising, interview time, onboarding, training, and any signing or retention payments needed to win a strong candidate.

Ramp-up adds more. A new hire often needs months to reach full productivity, so output stays below its old level for that stretch. Hard-to-fill roles can take longer to staff. In those cases, waiting can cost more than hiring.

Owners often leave out their own time. Recruiting, interviewing, and supervising the handoff pull hours away from sales and client work. That time is a real cost, even though it never shows up as an invoice.

List these costs now, before a loss happens. It’s much harder to estimate them in the middle of a crisis.

Debt, Loan Covenants, and Lender Reaction

A key employee’s death can also reach the company’s loans. Some loan agreements include terms tied to key personnel, and some lenders review management changes.

Lower revenue can strain debt service coverage, which is the cash a business has available to make its loan payments. At the same time, reserves may shrink just when the company needs money to recruit and train a replacement.

Many owners have also signed personal guarantees for business debt. A personal guarantee means the owner may be asked to pay if the business cannot. If cash flow weakens, that pressure can reach the owner’s personal finances.

Read your loan agreements now. Look for clauses about key personnel, management changes, and events of default. Lender rights can matter as much as the revenue loss.

Putting a Number on the Cost: A Simple Worksheet

Use a three-column worksheet: lost revenue, recruiting and ramp-up costs, and debt or cash needs during the gap. Each column needs its own inputs.

The example below uses made-up inputs. It is not data from any real business, so swap in your own figures.

Lost revenue: The key operations manager supports $60,000 of monthly revenue. Output drops 25% and takes six months to recover. Lost revenue: $60,000 × 25% × 6 = $90,000.

Recruiting and ramp-up: $15,000 in search fees and $10,000 in training and overtime. Total: $25,000.

Debt and cash needs: $8,000 a month in loan payments covered from reserves for three months. Total: $24,000.

Estimated total: $139,000.

Change every input to match your records. Each figure is an estimate built from your own numbers, so check each one against your books. Keep the worksheet with your annual plan and update it as the company grows.

How Key Person Insurance Fits Into the Picture

Key person insurance is a policy the business typically owns and is the beneficiary of, insuring the life of a key employee. The death benefit goes to the company, which can use it for any business purpose.

The policy doesn’t run the business or replace the employee. It provides cash so the company can respond. That cash can cover lost revenue, recruiting costs, or loan payments.

Federal tax rules matter here. As a general rule, 26 U.S.C. § 101 keeps life insurance proceeds received because the insured died out of gross income. For an employer-owned life insurance contract, however, § 101(j) limits the amount the policyholder may exclude to the sum of the premiums and other amounts it paid for the contract, unless one of that subsection’s exceptions applies. The IRS publishes general information on the tax treatment of life insurance proceeds. Some transfers of a policy can change that result. Premiums work differently. Federal law generally bars a deduction for premiums when the taxpayer is directly or indirectly a beneficiary of the policy, under 26 U.S.C. § 264. The cash-flow model should reflect that.

Florida adds a consent rule. Under Fla. Stat. § 627.404, a business may insure a key employee only if that employee gives written consent before the policy is bought. The business may not retaliate against someone who declines. The statute defines key persons by reference to section 101(j)(2)(A)(ii) of the Internal Revenue Code.

For policy types, ownership, and structure, read our key person insurance guide. Term life insurance and whole life insurance serve different needs, so the right type depends on the facts.

Insurance is offered by Nischay Rawal, a licensed insurance agent, separately from the accounting practice of NR CPAs & Business Advisors.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

Next Step: Start With a Coverage Review

Start with a coverage review if one person’s loss would strain your revenue, your lenders, or your cash reserves.
