The answer is a buy-sell agreement. This page explains what that agreement does, how it defines disability, how the price is set, and what to check in a buy sell agreement disabled partner situation.

Which contract permits the remaining partners to buy out the interest of a disabled business partner?

A buy-sell agreement is the contract that lets the remaining owners buy a disabled owner’s interest. Some agreements make the purchase mandatory, not just optional. The right comes from the signed agreement, not from the insurance that may fund it.

The agreement names disability as a trigger. It also sets the price and the payment terms, and its wording controls the result. Florida law fills in gaps where the agreement is silent. If a partner is dissociated from a partnership without resulting in a dissolution and winding up of the partnership business, the partnership must cause the dissociated partner’s interest to be purchased for a buyout price determined under the statute (§ 620.8701).

If a partner's disability has raised a buyout question in your business, our team can walk through your agreement with you in a coverage review. Vague wording invites disputes, so the details matter.

A clear definition usually answers four questions. How long must the disability last? Does it mean unable to do the owner’s own role, or unable to do any work? Who decides, such as a named physician? What proof is required?

Phrases like “unable to work” with no time frame or no decision-maker leave room for conflict. Two owners can read the same words in opposite ways.

That test may not match the agreement, so compare them. Also match the agreement’s definition to any disability buy-out insurance that funds it.

How is the disabled owner’s interest priced and paid for?

The agreement sets the price with a formula, a fixed value updated on a schedule, or an appraisal at buyout. It also sets how the money is paid.

For valuing a deceased owner’s interest in a partnership or proprietorship for federal estate tax, the rules define fair market value as the net amount a willing buyer would pay a willing seller, neither under any compulsion and both having reasonable knowledge of the relevant facts. That value considers a fair appraisal of assets, including goodwill, and the business’s earning capacity (26 C.F.R. § 20.2031-3).

Payment terms affect cash flow. A lump sum is usually easier on a business than years of installments. Disability buy-out insurance can supply that lump sum when the trigger occurs. It pays under its own terms and exclusions, not the agreement’s.

Structure matters too. A company redemption and a cross-purchase by the owners can produce different tax results. Federal law also generally denies a deduction for premiums on a life insurance policy when the taxpayer is directly or indirectly a beneficiary of the policy (26 U.S.C. § 264). Review the structure before you sign.

What happens to the disabled owner and the business after a buyout is triggered?

After a trigger, the agreement’s steps control what happens next. These often include written notice, a valuation, and closing papers that transfer the interest.

The remaining owners may take on more management work during the disability. Decide early who signs, who decides, and who covers payroll and clients. The disabled owner’s family may also have questions about income and ownership. Those questions belong in the agreement’s drafting.

That is why key person insurance and buy-sell funding are often reviewed together.

A common mistake is assuming a policy in force covers everything. An incontestability clause limits challenges to a policy’s validity. It does not stop defenses based on exclusions and restrictions (§ 627.463).

How to review an existing buy-sell agreement for disability terms

Check six parts of the agreement.
