The main one is that the policy’s definition of disability may not match the disability test in the buy-sell agreement. When the two don’t line up, the policy may not pay when the buyout is due. Other limits include the elimination period, the benefit period and the benefit amount. This guide explains each one for business owners and partners in Florida.

What Disability Buy-Out Insurance Is Designed to Do

Disability buy-out insurance is a policy that helps fund the purchase of a disabled owner’s share under a buy-sell agreement. Without funding, the other owners or the business may have to find cash at the worst possible time.

Key person disability coverage is a related product. The Insurance Information Institute says key person life or disability insurance compensates a business for financial losses caused by a key employee’s death or disability. For the wider set of options, see our key person insurance guide.

The policy pays only under its own terms. That means the policy, the agreement and the business valuation must fit together. Nischay Rawal acts as a licensed insurance agent for this page. Insurance is offered by the licensed agent, separately from the firm’s accounting practice.

If a partner's disability has put a buyout in front of you, you don't have to sort out the paperwork alone. The agreement sets when a buyout is triggered. The policy sets when it pays. If those tests differ, the policy may not pay when the buyout is due.

Here’s a simple example. Suppose the agreement starts a buyout when an owner can’t work for six months. Suppose the policy pays only after a stricter test, such as a permanent inability to perform any job. The owner could meet the agreement’s test while the policy pays nothing. The buyout is then unfunded.

Florida law adds another layer. Under Fla. Stat. § 620.8601, a partner is dissociated from a partnership upon the occurrence of any of several listed events, one of which is a judicial determination that the partner has otherwise become incapable of performing the partner’s duties under the partnership agreement. A partner’s death is also a dissociation event when the partner is an individual. The legal event that starts a buyout may differ from the policy’s own test.

Compare the two definitions word by word. Ask three questions. Do the definitions match? Do they use the same time period? Does the event in the agreement line up with what the policy pays on? Doing this comparison early can reveal gaps before a claim is filed. For how partners often approach this, see the disability buy-out insurance for business partners page.

Other Limits to Check: Elimination Periods, Benefit Periods and Benefit Amounts

Three more limits deserve a close look. They are the elimination period, the benefit period and the benefit amount. The elimination period is the waiting time after a disability before benefits begin. A longer wait means the business or the owners must cover that gap from their own cash, which can strain cash flow.

The benefit period is how long payments can last. A two-year limited benefit period means payments may stop after two years, even if the disability continues. The policy may then not fund the full buyout over time.

The benefit amount may also fall short. The policy amount may be lower than the agreed buyout price, especially if the business has grown since the policy was issued. Any difference must be funded another way. Check the policy’s exclusions and limits in writing against the agreement. Don’t assume the policy covers every buyout scenario.

Lump Sum or Installment Payments and Tax Questions

A buyout can be paid as a lump sum or in installments. Each option affects cash flow differently. A lump sum puts more cash out at once. Installments spread the cost but keep the payment obligation running for longer.

Timing matters too. Under Fla. Stat. § 620.8701, when a partner leaves a partnership without dissolving it, the partnership must buy that partner’s interest. If no agreement is reached within 120 days after a written demand for payment, the partnership pays in cash its estimate of the buyout price, plus accrued interest, reduced by any offsets and accrued interest under subsection (3). Interest runs from the date of dissociation to the date of payment.

Tax questions are separate. The IRS FAQ on life and disability insurance proceeds explains how those proceeds are treated for tax purposes. How a buyout payment compares with an owner’s cost basis depends on how the agreement and the policy are built. Bring the agreement, the policy illustration and the business valuation when you talk with us.

Next Step: Review Your Buyout Terms With Us

The next step is a coverage review, where the policy, the agreement and the valuation are compared side by side. Others are trying to work out what a buyout will cost and when it will be paid.

<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
What is one of the limitations of disability buyout insurance?

A common one is a mismatch between the policy’s disability definition and the buy-sell agreement’s definition.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
What is an elimination period?

It is the waiting time after a disability before the policy’s benefits begin.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
What does a two-year limited benefit period mean?

Payments may stop after two years, even if the disability continues.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Can a buyout be paid in installments?

Yes.
