Key person life insurance is generally part of the insured person’s taxable estate when that person held certain rights over the policy, and other rules, including the three-year transfer rule in IRC § 2035 and the corporate-attribution rule in 26 C.F.R. § 20.2042-1(a)(6), can also apply. The facts below decide the answer.

Key person life insurance is a policy a business owns on the life of an owner or key employee. The business pays the premiums and receives the death benefit. The Insurance Information Institute guide explains that this coverage helps a business recover financial losses caused by a key employee’s death.

Under IRC § 2042, life insurance proceeds are included in the insured’s gross estate to the extent receivable by the executor, and, for other beneficiaries, to the extent of the amount receivable by all other beneficiaries when the insured held incidents of ownership at death, exercisable alone or in conjunction with any other person. IRC § 2042 reads: “For purposes of the preceding sentence, the term “incident of ownership” includes a reversionary interest (whether arising by the express terms of the policy or other instrument or by operation of law) only if the value of such reversionary interest exceeded 5 percent of the value of the policy immediately before the death of the decedent.” Incidents of ownership are rights over the policy. Examples include the right to change the beneficiary, cancel the policy, borrow against it, or assign it.

A business-owned policy works differently.

The regulation gives an example. Under 26 C.F.R. § 20.2042-1, proceeds of insurance on the decedent’s life are included in the decedent’s gross estate under section 2042 when they are receivable by the estate or by other beneficiaries, and incidents of ownership in the policy bear on that inclusion.

The owner’s business interest still counts. Under IRC § 2031, the gross estate includes all property, tangible or intangible, at its value at death.

If your company depends on one owner and that person's policy sits in your estate plan, contact our team to set up a coverage review with Nischay Rawal. It fits closely held companies, partnerships and owner-managed businesses.

Whole life insurance: permanent coverage that can build cash value. Dividends, where a policy pays them, are not guaranteed.

Term life insurance: coverage for a set number of years.

Cash value and policy loans: cash value is an amount that builds inside a whole life insurance policy and that the owner can borrow against or receive on surrender, subject to the policy terms. Policy loans let the owner borrow against it.

Typical uses include replacing lost revenue while the business finds a replacement. Companies also use the proceeds to cover recruiting and transition costs. The Florida Department of Financial Services consumer guide describes these policy types and terms in plain language.

Key person coverage protects the business’s operations. Buy-sell coverage funds the purchase of an owner’s interest. The two can work together, but each has its own ownership rules.

How Ownership and Beneficiary Choices Change the Estate Picture

For proceeds not receivable by or for the benefit of the estate, ownership generally decides estate inclusion: proceeds are included if the decedent held any incidents of ownership in the policy at death, or if the decedent transferred or relinquished those incidents within the three years before death under IRC § 2035(a). Under IRC § 2042(2), a reversionary interest worth more than 5% of the policy’s value immediately before death is also treated as an incident of ownership. Four common setups look different on paper and in the estate:

The business owns a policy on the owner’s life.

The owner owns the policy personally.

A trust owns the policy.

One owner holds a policy on a co-owner’s life.

Naming a beneficiary does not, by itself, control whether proceeds are included.

Timing matters too. Under IRC § 2035, a transfer made within three years of death can pull the property back in. This applies when the proceeds would have been included under section 2042 had the person kept the policy. A bona fide sale for full value is excluded.

Ownership changes can carry tax consequences. Review the actual policy and trust documents before moving any policy.

Estate Tax Planning Points Owners Should Review

A business owner’s death can create cash needs. A well-planned policy can help the estate meet them.

Liquidity: Under IRC § 6166, if the person who died was a U.S. citizen or resident at death and a closely held business interest exceeds 35 percent of the adjusted gross estate, the executor may elect to pay part or all of the estate tax in equal installments. The law allows two or more, but not more than 10.

Exclusion amount: The IRS sets the 2026 basic exclusion amount for estate and gift tax at $15,000,000. Check current figures each year.

Buy-sell coordination: Policy ownership and the buy-sell agreement’s terms must match.

Premium deductions: Under IRC § 264, no deduction is allowed for premiums on a life insurance, endowment, or annuity contract when the taxpayer is directly or indirectly a beneficiary under it. In most key person setups, the business is the beneficiary.

Policy values: Guaranteed and non-guaranteed values should be reviewed separately.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

What to Expect: The Coverage Review Step by Step

A coverage review starts with the ownership facts.
