Will the money be there when the business needs it? Key person insurance is a policy the business owns. It pays out on a covered death. A shareholder loan is money an owner lends the company, and the company must pay it back. One is a contract. The other is a debt.

What Key Person Insurance and a Shareholder Loan Each Do

Key person insurance is a life insurance policy a business owns on someone whose work or income it depends on, but only if the business obtains that person’s written consent before the insurance is purchased. The business pays the premium and is the beneficiary. The Insurance Information Institute explains that this coverage helps a business recover financial losses caused by a key employee’s death or disability.

A shareholder loan works differently. An owner or shareholder lends money to the company. The company agrees to repay it, usually with interest. Nothing pays out on its own. The company owes the money, and the lender must still have the cash and choose to lend it when the need arises.

That is the core difference. A key person policy is a contract that pays on a covered event. A shareholder loan is a debt, and its availability depends on the lender’s situation at the time.

Both tools can put cash into a business after a key person is lost. But they are not the same kind of tool. Key person insurance is life insurance, similar to a personal policy. The difference is who owns it, who collects, and why. The business owns the policy and collects the benefit to protect its cash flow.

This page covers whole life and term life insurance. Nischay Rawal, a licensed insurance agent, offers insurance separately from the accounting practice of NR CPAs & Business Advisors, a Miami CPA firm. Florida law sets a consent rule first. A business may insure an owner, officer or key employee only if written consent is obtained before the insurance is bought, under Florida Statutes 627.404. The business also cannot retaliate against someone who refuses to consent.

Health questions are required for these policies. Issue may depend on insurability. Plan for underwriting before you count on coverage.

Premiums come from business cash on a set schedule. The payment period and amount depend on the policy form, the insured’s age and health. Get the full premium schedule in writing before you commit.

A term policy covers a set period. A permanent policy, such as whole life, lasts longer and can build cash value. The NAIC Life Insurance Buyer’s Guide explains how term and permanent policies differ. Cash value is separate from the death benefit. Values that are not guaranteed are not promised.

If the insured dies, the insurer pays the death benefit to the business. The business then decides how to use the money. It might cover lost revenue, hire a replacement or fund a buyout if the agreement calls for one.

How a Shareholder Loan Works and What It Depends On

A shareholder loan is a debt. The company must repay it under terms the owner and company agree on. Vague repayment terms can lead to disputes later.

The loan also depends on the owner. Their cash, their willingness to lend and their own finances can change. If the owner dies or becomes disabled, they may no longer be able or willing to advance more money. The owner’s estate or heirs may also have their own interest in how the loan gets repaid.

Repayment comes from company cash flow. A loan adds a payment to a business that may already be short after losing a key person. Revenue may fall just as loan payments continue.

A loan can look simple on paper because no one writes a premium check. But the company still pays interest and principal on every balance it carries.

Comparing Cost and Cash Flow

The cost side of key person insurance vs shareholder loan is about timing as much as price. A key person policy costs a set premium on a schedule. A shareholder loan costs interest and principal on whatever balance is owed.

A premium is paid whether or not a claim happens. If the key person stays with the company, the premium buys protection that is never used. Loan payments continue only while there is a balance to repay.

Compare the two fairly by using the same amount and time period. Ask how much the business would need, for how many years, and at what interest rate the loan would run. Then compare the total cost of each path, not one payment against another.

Several variables move the numbers. These include the policy size, the insured’s age and health, the loan’s interest rate, the loan term and the company’s cash reserves. Reserves matter most in the first months after a loss.

Have questions about what happened?

Ask our team directly. The exclusion is subject to the statute’s rules. See IRC section 101.

Employer-owned policies have extra rules. For an employer-owned contract, the amount excluded from the gross income of an applicable policyholder generally cannot exceed the premiums and other amounts the policyholder paid for the contract, under the same IRC section 101 rules, subject to the exceptions in that section. The business may also need to report. An owner of employer-owned contracts issued after the date of the enactment of IRC section 6039I must file a return, for each year the contracts are owned, showing the number of employees, the number of employees insured, the total insurance in force, the policyholder’s name, address and taxpayer identification number and type of business, and whether it has valid consent for each insured employee (or, if not all consents were obtained, the number of insured employees for whom consent was not obtained), under IRC section 6039I.

Ownership also matters for estate tax. Under IRC section 2042, proceeds can be included in an insured’s gross estate when the insured held certain ownership rights at death.

Shareholder loans have their own rules. Federal law has special treatment for below-market loans, so a low-interest owner loan may create tax effects. See IRC section 7872. Whether the company can deduct interest depends on the facts. Entity type, loan documents and policy ownership all change the result. Review these together before you decide.

Timing, Certainty and Disability Coverage

A policy in force sets the benefit and the payer in advance. A loan’s amount depends on the lender’s situation when the money is needed. That is why certainty usually favors the policy.

Florida law also limits how long a life policy can be challenged. Under Florida Statutes 627.455, a life policy must be incontestable after it has been in force for 2 years from its date of issue. Fla. Stat. § 627.455 reads: “Every insurance contract shall provide that the policy shall be incontestable after it has been in force during the lifetime of the insured for a period of 2 years from its date of issue except for nonpayment of premiums and except, at the option of the insurer, as to provisions relative to benefits in event of disability and as to provisions which grant additional insurance specifically against death by accident or accidental means.” The exceptions include nonpayment of premiums and certain optional provisions.

Disability is a separate question. Key person coverage can address disability through a separate rider or policy. Disability coverage has its own limits, waiting periods and exclusions. Read those terms closely.

A shareholder loan can help after a death or disability only if the lender has the funds and agrees to advance them at that time.

Every policy has limits. Exclusions, waiting periods and contestability rules shape what gets paid. Benefits follow the policy’s written terms.

When Owners Use Both, and How They Fit With Buy-Sell Planning

Some owners use a policy for the largest risk. They keep a shareholder loan for smaller, short-term cash needs. The right mix depends on your documents and numbers.

Buy-sell planning is where the choice gets specific. If a shareholder agreement requires the company or other owners to buy out a deceased owner’s shares, the funding source should be set in that agreement. A loan left unspecified can leave a buyout unfunded.

Florida law sets formal rules for these agreements. Under Fla. Stat. 607.0732, which governs corporations, a shareholder agreement may be effective when it complies with the statute, including when it appears in the articles or bylaws approved by all shareholders, or in a written agreement signed by all shareholders and made known to the corporation. The section does not invalidate other valid shareholder agreements. It can also set a mechanism for breaking a deadlock. See Florida Statutes 607.0732.

Four questions decide the mix. How much would the business lose? How fast would it need cash? What does the loan agreement say? What did the owners agree to in writing?

Bring Your Own Numbers to a Coverage Review

A coverage review goes faster when you bring the numbers that drive the choice. Picture a co-owner whose death would stop a major client account. Or picture a key employee whose disability would slow production. You need to decide whether owner loans are enough, or whether the business should own a policy.

Gather these items before the first meeting:

The key person’s role and income

The loan terms, or the proposed loan

The buy-sell or shareholder agreement

The company’s cash reserves

The entity’s tax filings

Frequently Asked Questions
<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Is key person insurance the same as life insurance?

It is life insurance, but the business owns it, pays the premium and receives the benefit.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Can a shareholder loan replace key person insurance?

A loan can add cash, but only if the lender can and will advance funds when needed.
