Under IRC § 101(a)(1), amounts received under a life insurance contract are excluded from gross income when they are paid because the insured died. That’s true whether the money comes in one sum or in other payments.

So key person insurance proceeds tax reporting is mostly about the paperwork behind the money. It isn’t one line on a return. A key person life insurance policy helps a business cover financial losses caused by a key employee’s death or disability.

Work through the questions in order. Most key person policies are owned by the business, which is also the beneficiary. The key person is the insured. That’s the common setup, but a policy’s history can differ.

The main risk is a transfer. The statute lists exceptions. A transfer needs a close review, not a guess.

In plain words, a transfer for valuable consideration means the policy was sold or assigned for payment or something of value. That can happen when a partner leaves or a buy-sell deal closes.

Pull the application, the current ownership record and every assignment document. Put them in the file before anyone prepares the return.

Step 2: Track premiums and the policy’s basis

Premiums paid on a key person policy are generally not deductible when the business is the beneficiary. Under IRC § 264(a)(1), no deduction is allowed for premiums on a life insurance policy if the taxpayer is directly or indirectly a beneficiary under it.

Premiums matter for a second reason. The premium ledger is the number the exclusion is checked against.

Keep one ledger, year by year. List each premium, the date paid and the policy year. Also watch how fast the policy is funded. Under IRC § 7702A, a contract that fails the 7-pay test can become a modified endowment contract.

Cash value needs its own columns. Keep guaranteed values and non-guaranteed values separate. The Florida Department of Financial Services life insurance guide explains cash value and policy loans in plain terms.

Step 3: Record the proceeds on the receiving entity’s books

The business that receives the death benefit should record it. That entry should tie to its tax return. The starting rule is still the exclusion in IRC § 101(a)(1).

Book figures and tax figures can differ. A C corporation files its own return, so its records need to show how each figure moved onto that return.

Write a short memo listing the policy number, the death benefit and each amount paid. Name the source document beside every figure. If the books show the benefit as income, the memo should say why and show how the return treats it.

The common mistake is booking the proceeds with no memo. Another is using a figure from a notice that isn’t the insurer’s own statement.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

Step 4: Handle S corporations, partnerships and owner shares

For pass-through entities, the result reaches the owners. An S corporation’s items flow to its shareholders.

Confirm the entity’s classification first. The S corporation rules are in IRC § 1361. The federal tax classification of an eligible entity is governed by 26 C.F.R. § 301.7701-3: an eligible entity can elect its classification as provided in this section, and paragraph (b) sets a default classification for an eligible entity that makes no election.

Buy-sell agreements matter here. If the policy funds a buyout, the ownership change can move shares after a death. Keep the buy-sell agreement with the policy file.

Owners should not assume the entity’s treatment is their own. Each owner needs the figures that apply to their share. The entity type and ownership percentages can change the result, so check them before anyone files.

Step 5: Separate installment interest and policy-loan interest

If the insurer pays the benefit in installments, read the payout terms closely. The exclusion covers amounts paid by reason of the insured’s death, whether in a single sum or otherwise. Installment payments are also addressed under a separate subsection, IRC § 101(d).

Ask the insurer for a statement that shows principal and interest on separate lines. Track the interest on its own line in your records, so it’s never mixed with the death benefit.

Interest on a policy loan is a different question. Under IRC § 264(a)(4), except as provided in subsection (e), no deduction is allowed for interest on indebtedness tied to life insurance policies the taxpayer owns, for contracts purchased after June 20, 1986.

Step 6: Keep the records the checklist depends on

Keep one file with the policy contract, the premium ledger, the ownership history, the claim papers and every insurer statement. The file is what lets you rebuild the reporting year later.

If the policy is employer-owned, the file matters more. Under IRC § 6039I, an applicable policyholder owning employer-owned life insurance contracts issued after the date of enactment must file a return for each year the contracts are owned. That return shows items such as the number of insured employees and the total insurance in force. It also shows whether valid consent was obtained for each insured employee.

The same section requires the policyholder to keep records that show the rules are met. Write a memo for each figure on the return and keep it in the file.

Have questions about what happened?

Ask our team directly.
