NR CPAs & Business Advisors is a Miami CPA firm.

Why a Business Loan Raises Questions When an Owner Dies

A business loan raises questions because three things are involved: the business, the owner’s estate, and the loan papers. Those three do not always line up.

Often the first sign is a lender’s letter. Sometimes a call goes to a spouse or a co-owner who has never seen the paperwork. Another owner may be planning ahead and wondering what the business would owe.

In each case, the answer turns on three facts. Who signed the loan? What does the business own? How does ownership pass after death?

This page covers four questions. Does the company’s debt stay with the company? What does a personal guarantee do? Who inherits an LLC? What do lenders look for? It also explains where key person coverage fits. This is general information, not advice on a specific loan.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

First: How Your Business Structure Shapes the Answer

Your business structure shows where a loan debt lands first. Start with how the business is organized.

Florida’s LLC statute, Fla. Stat. § 605.0105, provides that the operating agreement governs relations among members. Fla. Stat. § 605.0105 also provides that, to the extent the operating agreement does not otherwise provide for a matter, this chapter governs that matter.

The loan alone does not.

Personal Guarantees and How They Reach the Estate

A personal guarantee lets a lender look to the person who signed it if the business cannot pay.

A guarantee is a separate promise from the loan. The business owes the loan. The guarantor promises to pay if the business does not. Florida law says no action can charge someone on a promise to answer for another’s debt unless the promise is in writing and signed.

That signed paper is what matters. A signed guarantee can generally be claimed against the estate of the person who gave it. The loan papers control the details.

For federal estate tax, claims against an estate can reduce the taxable estate. A deduction for a debt based on a promise is limited when the debt was not made for full value.

Read the loan and every guarantee together, because they are separate documents.

How Lenders Think About an Owner’s Death

Lenders mainly ask two things: can the business still pay, and is the loan still well secured?

They look at cash flow, collateral, and the owner’s role in running the company. An owner who ran daily operations can be a large part of the lender’s view.

Loan papers may treat an owner’s death or incapacity as a reason for notice, review, or in some cases default. The exact terms sit in the loan agreement, so read that first.

Lenders may ask for current financial statements, a plan for who runs the business, or extra collateral. Those requests come from the loan terms. A life insurance policy does not change them on its own.

A lender’s view can shift after an owner dies, even when every payment is current. Ask the lender, in writing, what it needs next.

Have questions about what happened?

Ask our team directly. Don’t assume a general rule covers it.

Owners are often asked to sign personal guarantees on SBA-backed loans. That guarantee is the piece that can reach the owner’s estate.

Ask the lender three things: which notice it requires, which documents it wants, and whether it treats the death as a review event. Keep copies of every letter and reply.

Lenders commonly ask for recent tax returns, bank statements, and business financial statements when ownership changes. Gather those early so the file is complete.

Where Key Person Insurance Fits in Loan Repayment

Key person insurance is a life insurance policy the business owns on an essential owner or employee. The business is the beneficiary.

The Insurance Information Institute explains that key person coverage compensates a business for financial losses caused by a key person’s death.

Proceeds are paid to the business, not to the family. The business decides how to use them, such as covering loan payments, keeping operations running, or managing a transition. Its own obligations still apply.

Some lenders ask about key person coverage. Whether a policy is assigned to a lender is set in the loan documents. No particular result with any lender is promised.

Florida has an insurable-interest rule for this. A business may buy coverage on an owner or key person only with that person’s written consent, given before the policy is bought. The business may not retaliate against someone who refuses.

Tax treatment needs its own review. Life insurance proceeds may be included in the gross estate if the insured held incidents of ownership in the policy at death.

Coverage is subject to underwriting, which may include health questions, and to the policy’s exclusions. Insurance is offered through Nischay Rawal, a licensed insurance agent, separately from the firm’s accounting practice.

Next Step: Bring Your Loan Documents to a Coverage Review

A coverage review is the first meeting, where the loan, the guarantee and the ownership documents are looked at together.

You may be handling a loan renewal, a partner’s death, or a parent’s debts while also planning ahead. That is a lot to carry at once.

Gather these documents before the meeting:

The loan agreement and any amendments

Every personal guarantee

The operating agreement, shareholder agreement, partnership agreement, or buy-sell agreement

The business’s latest financial statements

Any fee and any insurance commission are disclosed in writing before an engagement, with the key variables explained.

Common Questions
<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
What happens to business loan if owner dies?

The company’s loan generally stays a company debt.
