That takes three steps. Measure the loss, price the replacement, and plan the cash to carry the gap. Key person life insurance can then be one source of funds. This guide walks through each step in plain language.

What Replacing a Key Employee’s Income Means for Your Business

Replacing a key employee’s income means covering what the business loses when that person’s work stops. It doesn’t mean matching a salary line for line. A key employee might close the biggest accounts, run a critical project or know how a process really works. Their paycheck is only part of what the company loses.

If you’re dealing with this loss now, you may be grieving and making business decisions at the same time. Taking the numbers one step at a time can make the next decision feel more manageable.

This guide focuses on the business’s money: revenue, costs and cash. It doesn’t cover the employee’s personal estate or family matters. Those usually follow a separate process. Keeping the two sets of questions apart keeps the company’s decisions clear.

If you're handling a loss right now, or planning ahead so one departure doesn't stall payroll, our team can help. Write each category down in dollars before you decide anything else.

Look at three areas. First, revenue tied to the person’s clients or projects. Second, the profit margin on work they led. A project that once earned well may now run slower or cost more. Third, the tasks they handled that no one else can easily take over.

Estimate the lost contribution over a realistic recovery period. That period depends on the role, how easily the work can be handed off, and the market for that skill. A sales lead with a long client list may take longer to replace than a bookkeeper. Plan for a range, not a single guess.

Don’t stop at the salary. Lost revenue and slower delivery often cost more than the wages do.

Document the details now. Write down the person’s responsibilities, client relationships, open projects, and the vendor and system knowledge only they hold. Do this while the details are still fresh and easy to find.

Step 2: Price the Cost of Replacing the Person

Replacing the person costs more than the salary you’d offer a new hire. The total includes one-time costs and ongoing costs. Put every item on one worksheet so you can see the full number.

One-time costs usually include:

Recruiting fees or job advertising

Staff time spent on interviews and reference checks

Training and ramp-up time before the new hire is productive

Overtime or temporary help while the search is open

Contractor costs to cover the work in the meantime

A search can take months. Each month the role stays open, the business still pays for the gap, through lost sales, delays or extra hours for existing staff.

Ongoing costs work differently. A replacement may need a higher salary than the employee earned, especially if the market pays more for that skill. Count that difference for every year it applies.

A simple worksheet works well. Use three columns: item, one-time amount, and monthly or yearly amount. Add the totals at the bottom. Update it each month as the hiring picture changes.

Step 3: Plan the Cash Flow for the Gap

A business keeps running through the gap by planning cash for payroll, rent, vendors and debt payments. Revenue may drop before the replacement is productive. The cash plan matters as much as the hiring plan.

Common funding sources include business reserves, an existing line of credit, and cash set aside in advance through a funding plan. Each has trade-offs. Reserves are the easiest to use, but they may be thin. Credit must be available when you need it, and it adds debt payments.

A 12-month cash view helps. List expected income and bills for each month. Then show how long the business can carry the lost income before revenue recovers. The timeline puts the gap in dollars, which makes it easier to discuss with your team and lenders.

The right mix depends on the business’s facts. Those include reserves, debt, margins and how fast revenue can be rebuilt. A CPA can model these scenarios with the owner so each option is tested against the same numbers.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

How Key Person Life Insurance Fits Into the Plan

Key person life insurance is a policy the business owns and pays for. The business is named as beneficiary on a key employee’s life. The Insurance Information Institute describes it as coverage that compensates a business for financial losses caused by a key employee’s death or disability. It is one funding source. It does not replace the employee.

Here are the key terms in plain words. The insured is the person whose life is covered. The owner holds the policy and pays the premium, which is the amount paid to keep it in force. The beneficiary receives the death benefit. The face amount is the coverage amount stated in the policy. The Florida Department of Financial Services life insurance overview explains these terms further.

Term life insurance covers a set period. Whole life insurance lasts for the insured’s lifetime and includes cash value. Each is a general policy type. The NAIC Life Insurance Buyer’s Guide explains the difference between term and permanent coverage and what to compare.

Under IRC § 101(j)(4), before the contract is issued, the employee must be notified in writing that the applicable policyholder intends to insure the employee’s life and of the maximum face amount for which the employee could be insured at the time the contract was issued. The employee must also give written consent to being insured under the contract and to that coverage continuing after employment ends, and must be informed in writing that the applicable policyholder will be a beneficiary of any proceeds payable upon the employee’s death.

Insurance is offered by Nischay Rawal, a licensed insurance agent, separately from the firm’s accounting practice. If a CPA firm accepts a commission for the sale of a product or service to a client, Florida law requires the firm to disclose that fact to the client in writing. Stat. § 473.3205).

When Business Debts and Ownership Agreements Are Involved

If the business has a loan or co-owners, their agreements may decide who gets paid and what happens to ownership. Read those documents before you assume a policy solves the problem.

Lenders may have terms that apply when an owner or key person dies. Check your loan agreement for what it says and whether it requires any action.

A buy-sell agreement is a contract among owners. It sets what happens to an owner’s share when that owner dies or leaves. Life insurance can help fund the purchase when the agreement calls for it. Florida recognizes shareholder agreements that follow its statute. Such an agreement is effective among the shareholders and the corporation (Florida shareholder agreement statute, Fla. Stat. § 607.0732). An LLC’s operating agreement governs relations among its members (Florida LLC operating agreement statute, Fla. Stat. § 605.0105(1)(a)).

The agreement’s terms, not the policy alone, control what happens to ownership interests. Bring your operating or ownership documents and loan papers to the coverage review. That way the numbers and the agreements can be checked against each other.

How the Proceeds Show Up in Your Books and Tax Picture

Amounts paid under a life insurance contract because of the insured’s death generally do not count as gross income, but for an employer-owned life insurance contract, IRC § 101(j)(1) provides that the amount an applicable policyholder may exclude shall not exceed the sum of the premiums and other amounts paid by the policyholder for the contract, unless an exception applies. The details depend on how the policy is set up and on the business’s tax position. Under 26 U.S.C. § 101, proceeds paid by reason of death are generally excluded, subject to exceptions such as certain transfers for value.

Some employer-owned policies carry extra reporting duties. 26 U.S.C. § 6039I requires an applicable policyholder owning one or more employer-owned life insurance contracts issued after the date of the enactment of this section to file a return. That return shows, for each year, the number of employees at year-end, the number of them insured, the total insurance in force, the policyholder’s name, address, taxpayer identification number and type of business, and that the policyholder has a valid consent for each insured employee (or, if not all consents were obtained, the number of insured employees for whom consent was not obtained). Plan for that filing in your bookkeeping.

A CPA looks at the proceeds in cash-flow terms. Start with timing: when the money arrives. Then look at use: payroll, hiring, a loan payoff or an ownership buy-out. Finally, look at the balance sheet: how the proceeds and any related items appear in your records. Each business gets its own answer, so the review should use your actual records.

Have questions about what happened?

Ask our team directly.
