It can do either, or both. A cash reserve is money the company holds and controls. Key person life insurance is a policy the business owns on someone whose death would hurt the company. This guide compares the two on coverage, tax and cash flow, so Florida owners can see which loss each tool covers.

How a Cash Reserve and a Key Person Policy Differ

A cash reserve is money the business keeps in its own accounts and controls directly. A key person policy is life insurance the business owns on a key person, with the business named as beneficiary. The Insurance Information Institute describes this coverage as compensation for financial losses caused by a key employee’s death or disability.

The core difference is timing. A reserve is built from company earnings over time. A policy pays a lump sum only if the insured dies while the policy is in force. If the insured lives, the premiums are spent and nothing is paid out.

So this is a question about which tool covers which loss. It is not a contest with a winner. A reserve works best when the company can absorb the gap from its own cash. A policy matters most when the loss would be large and sudden.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

What a Cash Reserve Covers and Where It Falls Short

A cash reserve covers a loss up to the balance the company holds. Its main strength is access. It needs no underwriting and no health questions, and the business can use it for any purpose.

The limits are just as plain. The reserve is only as large as its balance. Every withdrawal for another need, such as payroll in a slow month, reduces what is left after a key person loss. A reserve also grows only as earnings allow, so a young company may have little to set aside.

How reserve earnings are treated depends on the business’s structure and circumstances. That income is taxed in the year earned, which slows how fast the balance grows.

Start with a simple loss estimate. Add the revenue the company would lose during recovery or the hiring period. Add search, hiring and training costs. Then add debts and fixed costs the business must keep paying. Compare that total with the cash on hand. Any gap is the amount a policy would need to close.

How a Key Person Policy Works in Practice

The business pays the premiums, owns the policy and receives the death benefit if the insured dies while coverage is in force. The owners then decide how to use the money. Common uses include hiring a replacement, covering lost revenue or paying a lender.

Coverage depends on the insured’s health. The application includes health questions, and issue may depend on insurability. A policy can be declined, so owners should not plan around coverage they have not yet been approved for. If that happens, read our guide on what to do if a key person policy is declined.

Florida also sets rules before a business can insure someone. It must first get written consent from each of those people before buying the insurance. The business may not retaliate against someone who refuses. The Florida Statutes on insurable interest set out these rules.

For the full overview of key person coverage, see our key person insurance guide.

Tax and Cash-Flow Trade-Offs for the Business

Premiums on a policy where the business is the beneficiary are generally not deductible. Federal law says no deduction is allowed for premiums on a life insurance policy when the taxpayer is directly or indirectly a beneficiary. The company therefore bears the full cash cost of each premium.

The death benefit works differently. Under IRS guidance on life insurance proceeds, death benefits are generally excluded from gross income. Interest the insurer pays on proceeds it holds is taxable. Review the company’s entity structure with a CPA before the policy is bought.

Compare the two paths using the company’s actual tax position. A reserve builds from earnings that are taxed as income. A policy costs premiums that give no deduction when the taxpayer is directly or indirectly a beneficiary under the policy or contract. Run both numbers before deciding.

Cash flow adds a second test. Premiums are a fixed, recurring outlay for as long as the policy stays in force. A reserve grows only as earnings allow, so it can be larger in a strong year and smaller in a weak one. Owners should weigh both the size of the outlay and how steady the company’s cash will be.

Have questions about what happened?

Ask our team directly. It is not ready cash for the business. Owners often assume they can take it out when a key person dies. The policy works differently.

Florida law sets out how policy loans work. The loan value must be at least equal to the cash surrender value at the end of the current policy year. The insurer may deduct existing debt and accrued interest from that loan value or from the loan proceeds. The Florida Statutes on policy loans also say the policy may terminate if total debt, including interest, equals or exceeds the loan value. That step requires at least 30 days’ notice mailed by the insurer. The loan rule does not apply to term policies or to term insurance benefits provided by riders.

Keep guaranteed values and non-guaranteed values separate in your review. Guaranteed values are set by the contract. Dividends, where a policy pays them, are not guaranteed and may change. Any growth illustration shows assumptions and limits. Read those limits with the same weight as the projected figures.

Questions That Decide the Choice

The choice turns on a few numbers the owners can measure. Answer these questions first.

How much revenue and value the business would lose in the first year after the insured person’s death.

How fast the company could replace the role, and what that replacement would cost.

Which debts, lenders or buyers rely on that person, and whether any require a specific source of funds.

Whether a buy-sell agreement is also in place. Key person coverage and buy-sell funding answer different questions, so each needs its own review. For local context, see our Florida key person page and Miami key person page.

When the answers show a large gap, a policy can close part of it, and a reserve can cover the rest. The right mix follows from those answers and the company’s own cash position.

Want to know where you stand?

Tell us about your situation and our team will walk you through the options available to you.

Request a coverage review

Request a coverage review

Next Step: A Coverage Review of Your Company’s Numbers

A coverage review is the first meeting. Under Fla. Stat. § 627.404, an individual party to a contract for the purchase or sale of an interest in any business entity has an insurable interest in the life of each other party to such contract, for the purpose of such contract only. Florida's § 627.404 generally provides that, on or before the time an individual life insurance contract is entered into, the person whose life is insured, if legally able to contract, must apply for the policy or consent in writing to it and its terms, and that person's signature on the application counts as the written consent. If one owner or key employee carries your company's sales, relationships or daily operations, contact us for a coverage review of your numbers. Insurance is offered by Nischay Rawal, a licensed insurance agent in Florida, separately from the firm's accounting practice. The coverage review is a paid engagement, and fees are explained in writing before any work begins."}}], "@type": ["Article", "FAQPage"], "image": "https://nrcpas.com/life-insurance-guides/wp-content/uploads/2026/10/senior-operations-manager-reviewing-production-schedules-and-photo-5.jpg"}, {"@context": "https://schema.org", "@type": "BreadcrumbList", "itemListElement": [{"@type": "ListItem", "position": 1, "name": "Home", "item": "https://nrcpas.com/life-insurance-guides/"}, {"@type": "ListItem", "position": 2, "name": "Key Person Insurance", "item": "https://nrcpas.com/life-insurance-guides/key-person-insurance/"}, {"@type": "ListItem", "position": 3, "name": "Key Person Insurance or Cash Reserve?
