The death benefit gives the business cash to cover the losses that the partner’s death creates.

A general partner’s death can hit revenue, loan terms, daily decisions and a buyout all at once. This page explains how the coverage works, who qualifies, and where a CPA’s view of tax and cash flow fits.

What key person insurance is for a partnership

Key person insurance is a company-owned life policy, also called key man insurance. The partnership applies for it, pays the premiums, owns the policy and receives the death benefit.

A personal life policy pays a family. This policy pays the business to offset money it loses when a partner dies. That loss might be lost revenue, a lender asking questions about a loan, or a buyout that suddenly comes due.

The Insurance Information Institute explains that key person coverage compensates a business for financial losses from the death or disability of a key person.

Nischay Rawal acts as a licensed insurance agent for this coverage. Florida law sets both rules.

Under § 627.404, a business entity, including a partnership, may insure its owners, partners, managers and key persons. The partner must consent in writing before the policy is bought. The business also may not retaliate or take adverse action against any key employee or key person who does not consent to a policy on that person’s life.

The test is not only money: the statute lists only certain interests, including close family ties and, for a business entity, its owners, directors, officers, partners, and managers (and those of any affiliate or subsidiary), and key employees or key persons, who consent in writing. Under the financial test, an individual has an insurable interest in another person if it expects a substantial pecuniary advantage through that person’s continued life, health, and safety and would suffer consequent substantial pecuniary loss by reason of that person’s death, injury, or disability, and a business entity’s interest in its owners and key persons is governed by its own rule. Whether a partner’s role fits a particular key-person or buy-sell arrangement depends on the facts of the partnership and the terms of the policy.

Health questions are required, and issue depends on insurability. A partner with certain medical conditions may be declined or offered different terms.

What the policy pays for and how the benefit is used

The death benefit goes to the partnership, and the partnership decides how to use it. Common uses include covering lost revenue during a transition, paying down business debt, and funding a buyout under a buy-sell agreement.

The buyout is often the biggest number. When a partner leaves without ending the partnership, Florida law requires the partnership to buy that partner’s interest at a price set by statute, with interest from the date of departure (§ 620.8701). Sizing the policy to that documented obligation works better than a guess.

The benefit is a payment to the business. It is not a promise that the partnership will recover or return to past results.

Read the limits before you buy. A policy’s incontestability clause stops a contest of validity after the set period, but exclusions and restrictions still apply (§ 627.463). If an age was stated wrong, the benefit adjusts to what the premium would have bought at the correct age (§ 627.456).

Term or permanent: choosing the policy type

Term life insurance covers a set number of years. Whole life insurance lasts for the insured’s life and can build cash value. The right type depends on how long the partner’s role is needed and when the buyout may happen.

Term coverage fits a defined period, such as the years before a planned succession. Florida’s policy-loan rule does not apply to term policies (§ 627.458).

Whole life coverage builds cash value, and the policy can be borrowed against. The partnership should plan its cash flow around that rule.

Under federal law, life insurance death benefits are generally excluded from gross income, but exceptions apply. Employer-owned policies are subject to a federal limit: the amount excluded from gross income shall not exceed an amount equal to the sum of the premiums and other amounts the policyholder paid for the contract, subject to the section’s exceptions (IRC § 101).
