Start by asking what the business would lose if that person died or became disabled. Then estimate that loss with one or more of three methods: lost profits, replacement cost, and recruiting and training cost.

Each method gives an estimate, not an exact number. Each one rests on assumptions about revenue, costs, and time. Write those assumptions down and test them against each other. You’ll end up with a figure you can explain to a lender, a partner, or an accountant.

This page uses illustrative figures, not rules of thumb. Your numbers will look different.

Who Counts as a Key Employee for Key Person Insurance?

Job title alone doesn’t decide it. The real question is what the business would actually lose.

Key person insurance pays the business for financial losses caused by a key employee’s death or disability, according to the Insurance Information Institute’s guide to life insurance for key employees. That loss is what you’re trying to measure.

Common roles to review include:

Owners and owner-operators who run daily sales or operations

Top producers who bring in most of the revenue

Technical leaders whose skills or know-how no one else has

People who hold key client, supplier, or lender relationships

Under Fla. Each one builds an estimate from assumptions about how much revenue the person drives, what the business spends, and how long recovery takes.

That’s why the assumptions matter more than the final number. Two careful people can use the same method and reach different answers. They may have picked different recovery periods or different cost figures.

Write the assumptions down in one place. A written estimate is easier to review, update, and explain to a lender, a business partner, or an auditor. When pay, revenue, or the team changes, you update one page instead of rebuilding the logic from memory.

Use the estimate as a reasoned starting point for a coverage amount. It can’t tell you the actual loss before it happens. It gives you a clear basis for the decision.

The Lost Profits Method

The lost profits method estimates the profit the business would lose while it recovers. It takes four steps, and each one should be labeled.

Estimate the revenue the employee directly generates each year. This could be sales they close, projects they lead, or accounts they manage.

Subtract the costs that would stop if that revenue stopped, such as materials, sales commissions, or project labor. What’s left is the profit at risk.

Multiply that profit by the recovery period. This is the time the business would reasonably need to steady operations or rebuild lost relationships.

Here’s an illustrative example. A sales leader closes $400,000 a year. Costs of $150,000 would stop along with those sales. Profit at risk is $250,000 a year. If recovery takes one year, the estimate is $250,000. If recovery takes six months, the estimate drops to $125,000.

A common mistake is using gross revenue instead of profit. Revenue doesn’t show what the business actually keeps.

The Replacement Cost Method

The replacement cost method estimates what the business would spend to fill the role. It answers a practical question: what would it cost to hire someone with comparable skills?

Add up these items:

Salary and benefits for a comparable hire

Any overlap period when the new hire and the departing employee are both on payroll

Search or placement fees

Using illustrative numbers, take a $120,000 salary, $30,000 in benefits, a $24,000 search fee (20% of salary), and one month of overlap at $12,500. The total is $186,500.

A replacement may take longer to reach full productivity than the original employee did. Replacement cost also measures what the business spends. That can differ from the profit the employee produced, so pair this method with another one.

Have questions about what happened?

Ask our team directly. It has three parts.

First, direct recruiting costs: advertising, recruiter fees, interview time, and background checks. Second, onboarding costs: training hours, mentoring time from other staff, and system access. Third, the productivity gap: the output the new hire won’t yet deliver during ramp-up.

Illustratively, that’s $2,500 in advertising and background checks, plus 120 training and mentoring hours at $60 an hour ($7,200). Add a three-month productivity gap at half of the $250,000 annual profit from the earlier example ($31,250). The total is $40,950.

This method is often combined with lost profits, because the ramp-up gap is really a profit question.

Testing the Numbers and Setting a Coverage Amount

Compare the three results first. In this example they are $250,000, $186,500, and $40,950. A large gap signals an assumption that needs review. The recovery period in the lost profits method is often the culprit.

Next, run sensitivity checks. Change one input at a time, such as recovery time or revenue, and see how far the figure moves. This shows which assumptions matter most.

A CPA’s view of cash flow adds another test. Can the business carry payroll, rent, and debt payments while it recovers? If it can’t, the coverage amount or the recovery plan needs more work.

Tax treatment matters too. Under 26 U.S.C. § 101, amounts received under a life insurance contract by reason of the insured’s death are generally excluded from gross income. Where a key person policy is owned by the employer, § 101(j) limits that exclusion to the premiums and other amounts the policyholder paid, unless specified exceptions apply, including notice-and-consent requirements.

The coverage amount is a business decision informed by these estimates. Review the policy’s terms, limitations, and exclusions before you decide. Revisit the valuation whenever the employee’s role, pay, or the business’s revenue changes.

Next Step: A Coverage Review for Your Key Employee

To test these numbers, book a coverage review with our team. A coverage review is the firm’s term for the first meeting. We walk through your estimates, check the assumptions, and look at cash flow during recovery.

If one employee’s absence would strain payroll, client relationships, or a lender covenant, you need a number you can defend.
