It pays a death benefit only when the covered person dies. Florida business owners asking about key person insurance when owner is sick for months need to know that gap. This page explains how the coverage works and what can help during the time in between.

The Short Answer: A Key Person Life Policy Pays on Death, Not on Illness

No, a key person life policy does not pay because the owner is sick. It pays a death benefit when the insured person dies. An owner who is alive and out of work does not trigger that payout, even for many months.

The policy can be term life, which covers a set number of years, or whole life, which is meant to last for the insured’s lifetime if premiums are paid. Neither type pays because of illness.

The policy also has to stay in force. Florida law requires every insurance contract to give at least 30 days to pay a premium after the first one. The policy continues during that grace period. See Fla. Stat. § 627.453 for the rule.

Think of it this way. The policy answers one question: what does the business receive if this person dies? It does not answer who covers payroll and rent while this person is sick.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

What Key Person Life Insurance Pays For

Key person life insurance pays a lump sum to the business when a key person dies. For purposes of Florida’s insurable-interest rule for businesses, a key employee or key person is an individual whose position or compensation is described in s. 101(j)(2)(A)(ii) of the Internal Revenue Code of 1986, not just anyone the business depends on. The business owns the policy and is the beneficiary.

According to the Insurance Information Institute, key person life or disability insurance compensates a business for financial losses caused by an employee’s death or disability. Those are two different coverages, so check which one you are looking at.

Businesses often use the money to cover lost revenue, hire a replacement, pay down debt, or steady operations. How the business uses the proceeds is its own decision. It depends on the company’s structure and obligations.

Florida law also sets a consent rule. Under Fla. Stat. § 627.404, a business entity has an insurable interest in the life, body, and health of any of the owners, directors, officers, partners, and managers of the business entity or any affiliate or subsidiary of the business entity, or key employees or key persons of the business entity or affiliate or subsidiary, if consent is obtained in writing from the key employees or persons before the insurance is purchased. See Fla. Stat. § 627.404. The business may not retaliate against a key person who refuses consent. See Fla. Stat. § 627.404.

How a Months-Long Absence Hurts the Business Differently Than a Death

A long illness strains cash flow while the owner is still alive. A death benefit does not cover that strain.

Payroll, rent, and loan payments keep coming due. Client work may slow down. Revenue can drop while costs stay the same. These are ongoing operating expenses, and a life policy does not pay them while the owner is living.

A common mistake is planning only for death. Owners often assume a policy protects the business from every kind of absence. It does not.

The American College of Trust and Estate Counsel says business owners should plan for incapacity. That means naming successors and setting procedures to keep the business running.

The question to ask is simple. Which coverage pays while the owner is alive and cannot work, and which pays only at death?

Disability and Overhead Expense Coverage Compared With Key Person Life

Disability coverage and overhead expense coverage respond while the insured person is alive. Key person life does not. That is the main difference.

Disability insurance replaces part of a person’s income when illness or injury stops them from working. Overhead expense insurance is designed to help pay certain ongoing business costs while an owner is disabled. It is a separate product from key person life.

Here is the simple comparison:

Key person life: pays the business at death.

Disability insurance: responds while the person is alive and cannot work, under the policy’s own definition of disability.

Overhead expense insurance: helps cover listed ongoing business costs during a disability.

Waiting periods, limits, and triggers vary by policy. Compare the policy language itself, not a summary. A short summary can leave out the details that decide whether a claim pays.

Have questions about what happened?

Ask our team directly. Issue may depend on insurability. Key person life insurance is fully underwritten, so health questions are required.

The insurer reviews the application and medical information. A current serious illness can limit which policies are available. The rating or terms offered can also differ from those for a healthy applicant.

Florida law adds a timing point. The insurable interest must exist when the contract is made. It need not exist after the coverage starts. See Fla. Stat. § 627.404.

Underwriting is a process, not a promise. The insurer decides based on its own review of the application and medical information.

Policy Structure, Premiums, and Tax Questions to Review

Premiums on a life policy are generally not deductible when the taxpayer is a beneficiary. Federal law says no deduction is allowed for premiums on a life insurance policy if the taxpayer is directly or indirectly a beneficiary. See 26 U.S.C. § 264. Section 264(e) addresses interest on policy loans for key persons, not premiums.

Under 26 U.S.C. § 101(a), amounts received under a life insurance contract and paid by reason of the insured’s death are generally not included in gross income, subject to the exceptions in paragraphs (2) and (3) and subsections (d), (f) and (j); interest paid on proceeds left with the insurer is addressed separately in § 101(c).

Term and whole life work differently. Term covers a set period. Whole life covers the insured for life while premiums are paid, and it builds cash value. Cash value has guaranteed and non-guaranteed parts. Dividends on participating policies are not guaranteed. The NAIC Life Insurance Buyer’s Guide explains term versus permanent coverage and how to compare policies.

Bring Your Cash-Flow Question to a Coverage Review

A coverage review is where we compare these options against your payroll, rent, debts, and ownership structure.
