It comes down to cash flow: the yearly premium, who pays it, and whether the coverage amount matches a real financial loss. A CPA firm looks at all three. Here is how that works for a Florida company, before any specific policy comes into the picture.

Why Cash Flow Is the First Question for a Small Business

Cash flow comes first because the premium leaves the business every year. The death benefit generally arrives only if the insured person dies, though certain accelerated death benefits paid while the insured is living are treated under the same tax rules as death proceeds. The Insurance Information Institute explains that key person life insurance compensates a business for financial losses caused by a key employee’s death or disability.

In the usual setup, the company owns the policy, pays the premium and is the beneficiary. The insured is the owner or employee whose work, clients or credit the company relies on.

The affordability question is a comparison. Put the yearly premium next to what losing that person would cost the company. That cost might include lost sales, the expense of recruiting and training a replacement, or a lender’s demands tied to existing debt.

A tight year changes the order of decisions. Start with the financial gap a loss would create. Then look at the premium the company can pay each year without cutting essential work. Choose the policy type last. For the broader basics, see our key person life insurance guide.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

Who Pays the Premium and Why It Is Usually Not Deductible

As a general rule, the business can’t count the premium as a tax deduction when it is the beneficiary. The tax code’s limits on deductions tied to life insurance are in 26 U.S.C. § 264.

The premium is still a real cash outlay. It leaves the bank account even though it doesn’t reduce taxable income. Plan for it the way you plan for any other fixed cost.

The death benefit’s tax treatment is a separate question. Federal rules on certain transfers and sales of life insurance policies are in 26 U.S.C. § 101. A change in ownership should be reviewed before it happens.

Some businesses must also file yearly reports on employer-owned life insurance. Under 26 U.S.C. § 6039I, an applicable policyholder that owns one or more employer-owned life insurance contracts issued after the enactment of this section files a return for each year showing its number of employees, how many are insured under those contracts, the total insurance in force, its name, address, taxpayer identification number and type of business, and whether it has a valid consent for each insured employee (or the number for whom consent was not obtained).

Review the premium alongside the company’s whole tax picture. Don’t look at it in isolation.

How Term and Whole Life Change the Affordability Math

Term and whole life differ mainly in how long coverage lasts and whether cash value builds. The NAIC Life Insurance Buyer’s Guide covers the differences between term and permanent life insurance.

Term life insurance covers a set period and has no cash value. Whole life insurance is permanent and builds cash value over time. Because whole life funds lifetime coverage and a cash value, its premium is often higher for the same face amount.

For a business, the budget math shifts with the term. A term policy may fit a company that needs coverage for a defined period, such as the years a business loan is outstanding.

Premiums for either type depend on the insured’s age, health and underwriting. A fully underwritten policy requires health questions, and issue may depend on insurability.

Any policy discussion should name the insurer and the policy form. It should also show the limitations, exclusions and any age-based change. Whole life must also meet federal tests to qualify as life insurance for tax purposes, under 26 U.S.C. § 7702.

Setting the Coverage Amount Against What a Loss Would Cost

The coverage amount should track the financial gap a loss would create. It should not be a round number picked in advance.

Businesses usually reason through three areas. The first is replacement cost, including recruiting, training and the months before a new person is productive. The second is revenue tied to the person, such as accounts or sales that could slow. The third is debt, including any lender requirement tied to the owner’s life.

A higher face amount raises the premium. That makes the amount a cash flow decision as well as a risk decision. A business can compare a lower amount that covers the most urgent obligations with a higher amount that covers wider losses. Each option needs its own premium, payment period and any change in premium, shown side by side.

Florida also sets a consent step. Under Fla. Stat. § 627.404, a business may buy coverage on a key person only when that person consents in writing before the purchase. The business may not retaliate against a key person who refuses consent.

The insured’s age or sex must also be correct. If it was misstated, Fla. Stat. § 627.456 says the benefit becomes what the premium would have bought at the correct age or sex of the insured or of any other individual considered in determining the premium or benefit, calculated at the insurer’s rate at date of issue.

Have questions about what happened?

Ask our team directly. That can happen only after the insurer mails at least 30 days’ notice. The same section says the loan rule does not apply to term policies.

Dividends, where a policy pays them, are not guaranteed. Any growth shown in an illustration has limits, and those limits should be read with the numbers. Guaranteed and non-guaranteed values should be shown separately.

Borrowing against a policy is a different decision from paying premiums. Model that effect before the company borrows.

Practical Ways Businesses Keep the Premium Workable

The most workable premium is one the company can pay in a slow year without cutting essential work.

Payment timing is one lever. Where the insurer offers a payment schedule, the business can line up premium dates with its revenue cycle. Florida also requires a grace period of at least 30 days for premiums after the first, under Fla. Stat. § 627.453.

Ownership matters too. A buy-sell agreement can affect who should own the policy and how its premium is handled. Those choices change the tax and cash flow picture, so review them together before acting.

Compare the options side by side. Put a term policy and a permanent policy in one table, with the premium, payment period and any change in face amount or premium. The trade-off becomes visible.

Our CPA team covers the tax and cash flow effects.
