If that person dies while the policy is in force, the business receives the death benefit. This guide explains how the policy works, where its limits are, and what to check before you decide.

What whole life key person insurance is and who it fits

Whole life key person insurance is a permanent policy the business owns on a person whose death would hurt its finances. Key person insurance compensates a business for financial losses caused by the death or disability of a key employee. Whole life adds lifetime coverage and a cash value component, as long as premiums are paid and the policy stays in force.

Owners of closely held companies often consider it. So do partners who depend on one critical producer, and businesses whose lenders tie loan terms to a named person.

Florida law sets the rules for who can be insured. A business can insure an owner, officer, partner or key employee only if that person consents in writing before the policy is purchased. The business or its affiliate or subsidiary also may not retaliate or take adverse action against a key employee or key person who does not consent to the insurance (Fla. Stat. § 627.404). Under the statute, benefits must be payable to the insured, the insured’s personal representatives, or a person who had an insurable interest when the contract was made, so a business that is owner and beneficiary needs that interest.

Insurance is offered by Nischay Rawal, a licensed insurance agent, separately from the accounting practice of NR CPAs & Business Advisors.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

What the policy covers: the death benefit and cash value

The policy pays a death benefit to the business if the insured dies while the policy is in force. The business can use that money to cover lost profits, recruit and train a replacement, pay down debt or meet lender requirements.

The face amount is set when the policy is issued. Any change in face amount or premium depends on the policy’s terms, so read those terms before you buy.

Cash value builds over time inside the policy. Guaranteed values are listed in the contract. Non-guaranteed values depend on the insurer’s experience, so keep the two separate when you read an illustration.

Dividends on participating policies are not guaranteed. An insurer pays them only if it declares them.

Two standard limits matter here. Florida law requires a policy to become incontestable after 2 years from its date of issue during the insured’s lifetime, except for nonpayment of premiums and, at the insurer’s option, certain disability benefit provisions and additional accidental-death insurance (Fla. Stat. § 627.455 reads: “Every insurance contract shall provide that the policy shall be incontestable after it has been in force during the lifetime of the insured for a period of 2 years from its date of issue except for nonpayment of premiums and except, at the option of the insurer, as to provisions relative to benefits in event of disability and as to provisions which grant additional insurance specifically against death by accident or accidental means.” It also requires a grace period of at least 30 days to pay any premium after the first (Fla. Stat. § 627.453).

How the policy is set up and paid out, step by step

The business applies, the insured consents in writing, and the business owns the policy and pays the premiums. Here’s the usual path.

Name the loss. Estimate what the business would lose if the person died. Use the company’s own numbers for profit, payroll and loan terms.

Hold a coverage review. The licensed agent compares face amount, premium payment period and illustrated values. Every limit is shown next to the figures.

Get written consent. The insured signs consent before the application is submitted and the policy is bought.

Answer health questions. Health questions are required, and issue may depend on insurability.

Set ownership and beneficiary. Name the business as owner and beneficiary in writing, and keep the consent on file.

Pay premiums and keep records. The business pays the premiums and tracks them for its books and tax filings.

Review each annual statement. Check cash value, premiums and any loan balance every year.

Cash value and policy loans: how they work and where the limits are

A business can borrow against a whole life policy’s cash value. Any unpaid loan and interest reduces what the business receives at death.

Florida law requires a whole life policy to provide that, once it has a cash surrender value and no premium is in default, the insurer will advance a loan on the policy as security. The insurer may delay a loan for 6 months after application, except to pay a premium (Fla. Stat. § 627.458).

If the policy so provides, and interest on the loan is not paid when due, that interest is added to the existing indebtedness and bears interest at the same rate (Fla. Stat. § 627.458). If total indebtedness equals or exceeds the loan value, the policy may terminate and become void, but only if the policy so provides and after at least 30 days’ notice has been mailed by the insurer.

Surrendering the policy returns its surrender value. That amount can be less than the premiums paid in the early years. Fla. Stat. § 627.458 reads: “The loan value of the policy shall be at least equal to the cash surrender value at the end of the then-current policy year, except that the insurer may deduct, either from such loan value or from the proceeds of the loan, any existing indebtedness not already deducted in determining such cash surrender value, including any interest then accrued but not due, any unpaid balance of the premium for the current policy year, and interest on the loan to the end of the current policy year.”

If an insurance agent recommends surrendering a life insurance policy that has a cash value and does not recommend using the proceeds to buy another policy, the agent must first provide written information, including the estimated surrender charge, possible tax consequences and any forfeited death benefit (Fla. The application sets the figure, and riders can add to it.

Federal tax rules apply in several ways. Under 26 U.S.C. § 101, amounts paid because of death are generally excluded from gross income. That exclusion is limited in some cases, such as a transfer for valuable consideration. Under IRC § 101(j), for employer-owned life insurance contracts, the excluded amount generally cannot exceed the premiums and other amounts the policyholder paid. Exceptions, including certain amounts paid to the insured’s family members, designated beneficiaries, trusts for their benefit, or the insured’s estate, apply only if the section’s notice and consent requirements are met.

Premiums are generally not deductible when the business is the beneficiary, under 26 U.S.C. § 264.

Whether a policy qualifies as life insurance for federal tax purposes depends on the tests in 26 U.S.C. § 7702. Tax treatment of cash value and loans depends on the facts, so review it before you act.

Have questions about what happened?

Ask our team directly. Whole life lasts as long as premiums are paid and the policy stays in force. The right fit depends on what the business needs coverage to do.

Whole life often fits ownership succession, long-term debt or a need that lasts beyond a set term. Term may suit a short, defined risk, such as a single project or a key employee who plans to retire in a few years.

Some businesses use both. A coverage review compares face amounts, premium affordability and how much the cash value design matters for the goal. A permanent policy carries ongoing premiums, so plan for the long run, not just the first year.

Term and permanent coverage differ in how long the coverage lasts and how premiums are structured, and a coverage review with our team can address how much coverage fits your situation.

How this practice works with businesses on key person coverage

NR CPAs & Business Advisors is a Miami CPA firm.
