The Short Answer

Is key person life insurance death benefit taxable? Generally, no. When a business owns a policy on a key person and is the beneficiary, the death benefit is generally not included in the business’s gross income, except as otherwise provided in IRC § 101(j), where the exclusion is generally limited to the premiums and other amounts paid by the business. IRC § 101 sets that general rule for amounts paid because of a person’s death.

A key person is someone the business relies on, such as an owner, a senior manager, or a key sales lead. The policy pays the company to cover the financial loss from that person’s death. The Insurance Information Institute describes key person coverage this way.

Several rules can change the general answer. This page covers the ones that matter most: who owns the policy, how it was issued, whether ownership changed hands, and how installment payments and cash value are handled. Each rule can make part of a payout taxable. Review them before a claim, not after.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

Who Owns the Policy and Who Is the Beneficiary?

The business is usually both the owner and the beneficiary in a key person arrangement. That setup is the one the general rule addresses. Three roles matter here. The insured is the key person whose life is covered. The owner controls the policy. The beneficiary receives the money when the insured dies.

For employer-owned policies, the statute calls the owner the “applicable policyholder.” It means the person that owns the contract. IRC § 101 defines the term.

Your paperwork should match your intent. If the application names one entity as owner and another as beneficiary, the file should explain why. Keep copies of the application, the policy schedule, and any change forms in company records.

Ownership also matters for estate tax. IRC § 2042 includes insurance proceeds in a decedent’s gross estate to the extent receivable by the executor, and to the extent receivable by other beneficiaries when the decedent held incidents of ownership at death. A policy the key person owns personally, with the business as beneficiary, needs its own review. That review covers both the income tax question and the estate question. The two are separate.

Employer-Owned Policies: What Are the Notice and Consent Rules?

When the business owns a policy on an employee, the tax exclusion has a limit. The limit applies unless written notice and consent steps are met. IRC § 101 sets the rule for employer-owned contracts. IRC § 6039I also requires the business to document each insured employee’s consent.

Anything above that can be taxable income to the business. For example, suppose the business paid $40,000 in premiums and collected $500,000. Under this limit, the excess above premiums could be taxable income. This example is illustrative only.

Check the signed notices and consents now, while the policy is in force. Fixing a gap after a death is much harder.

When Ownership Changes Hands: What Is the Transfer-for-Value Rule?

A transfer of a policy for money or other value can make part of the death benefit taxable. The statute uses the term “reportable policy sale.” IRC § 101 describes it as the acquisition of an interest in a life insurance contract by a buyer who has no substantial family, business, or financial relationship with the insured, apart from that interest.

In plain words, a buyer with no tie to the insured except the policy is the case the rule targets. The statute also lists exceptions, so a transfer does not always trigger the rule.

Many businesses use a policy to fund a buy-sell agreement. That contract sets how an owner’s share is bought when the owner dies or leaves. The way a policy moves between owners under that agreement can trigger the rule. The structure should be reviewed before any transfer.

Have questions about what happened?

Ask our team directly. The death benefit itself is generally excluded. IRC § 101 treats interest paid on proceeds left with the insurer as a separate item.

When proceeds are paid in installments, the statute prorates the amount over the payment period. The part that is the death benefit is excluded. Amounts not excluded by that proration count as gross income. IRC § 101 sets out this proration rule.

Illustration only: suppose an insurer pays $30,000 this year, and $1,200 of that is interest credited on the amount it holds. The $1,200 is the interest part that counts as taxable income. The rest follows the proration rules. Each year’s split follows the insurer’s figures.

Premiums, Cash Value, and Loans: What Should the Business Track?

Interest on loans taken against a key person policy can be disallowed. IRC § 264 sets that limit, so loans against a key person policy can carry a tax cost.

The NAIC’s Life Insurance Buyer’s Guide explains the difference between term and permanent life insurance. Whole life policies can build cash value. Term coverage generally builds none.

Withdrawals and loans from cash value can have income tax consequences. The rules for cash value and certain life insurance proceeds fall under IRC § 72.

Record premiums and cash value in the company books in a way that matches how the policy is treated for tax. Consistent records make the return easier to prepare later.

Common Questions: Beneficiaries, Reporting, and Long-Held Policies
<details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Is the beneficiary taxed on the death benefit?

Generally, no. The death benefit is generally excluded from gross income under IRC § 101. The exceptions above, including notice and consent and transfers, can change that.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
Does the payout have to be reported?

Employer-owned contracts issued after August 17, 2006 carry an annual filing duty. IRC § 6039I requires a return showing employee counts, insured employees, insurance in force, and whether each insured employee gave consent. The owner must also keep records showing that the rules are met.
</details><details class="wp-block-details chg-faq is-layout-flow wp-block-details-is-layout-flow">
What changes after many years of premiums?

The answer depends on whether the policy is term or whole life.
