The short answer: the company should tell the insurer in writing, update the policy records and share the change with its accountant. The steps after that depend on the policy terms and on who owns the policy. This guide explains what to report, the choices you have, and how each choice affects taxes and the books. For the full picture, start with our key person insurance guide.

What key person insurance is and why a departure matters

Key person insurance is a life insurance policy a business owns on an owner, partner or key employee. The company pays the premiums and receives the death benefit. The Insurance Information Institute says this coverage compensates a business for financial losses caused by a key employee’s death or disability.

A departure changes the insured’s role in the company. It can affect who owns the policy, who gets the benefit, and who pays the premiums. Whether a policy must be reported depends on the facts. Those facts include the policy wording, who owns the policy, and whether the person left by choice, by death or by disability. Those answers set your next steps.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

What the company should tell the insurer

The company should tell the insurer in writing that the insured has left the business. The policy contract and the insurer’s procedures set the forms and timing, so the policy wording controls the process. Follow the insurer’s steps exactly.

If ownership or the beneficiary will change, sign the change forms and keep signed copies. Keep the departure notice, the insurer’s written replies and the change forms in one dated file. Your records are what prove the change later.

Employer-owned policies carry extra tax steps. Employer-owned life insurance raises tax questions that depend on the facts of each plan, so its details are worth reviewing before coverage is set up. The employee must be told in writing that the policyholder will be the beneficiary.

Your choices: keep, transfer or end the policy

The company can keep the policy, transfer it to another person, or surrender it. Each choice has its own tax and records effect.

Keeping it. The company keeps paying premiums and stays the owner. Fla. Stat. § 627.404 says the insurable interest need not exist after coverage starts. So a departure alone is not the test. It is still a reason to review the policy’s cost, ownership and records.

Transferring it. Moving the policy to the departing person is a special tax event. Under IRC § 101(a)(2), some transfers for valuable consideration can limit the tax-free death benefit, but that section also lists exceptions to the limit. A separate page explains the transfer-for-value rules in more detail.

Surrendering it. Surrender ends the death benefit. If the policy has cash value, surrender can have tax consequences. If an agent recommends surrender of an annuity or life insurance policy containing a cash value, without recommending new coverage, Fla. Stat. § 627.4553 requires written information first. That information includes the estimated surrender charge and the possibility of tax consequences.

Tax and accounting reporting after each choice

Premiums are generally not deductible when the company is the beneficiary. IRC § 264 says no deduction is allowed for premiums on a life policy when the taxpayer is directly or indirectly a beneficiary under it. Owners should plan for that before they set a budget.

Death benefits are generally excluded from gross income. IRC § 101 excludes amounts received under a life insurance contract if they are paid by reason of the death of the insured, subject to the exceptions it lists.

For employer-owned contracts issued after the enactment date, IRC § 6039I requires a yearly return. The return shows employee counts, insurance in force and whether valid consents exist. The same section requires the records needed to show those rules are met. Your accountant should confirm whether this return applies to your policy.

From a CPA’s view, the books should match the policy file. Record the departure date, the amounts paid and received, the treatment chosen, and the signed documents. If the policy has cash value, track that value through every change.

Have questions about what happened?

Ask our team directly.
