It can make part of a life insurance death benefit taxable when a policy, or any interest in it, changes hands for value. Under IRC § 101, the tax-free amount is capped. The cap equals the actual value of what the new owner paid for the policy, plus the premiums and other amounts they pay later. Key person and buy-sell policies are two business insurance areas covered in this article. Ownership often moves during a partner’s illness, an owner’s exit, or a lender’s review. This guide explains the rule in plain words. It is general education, not advice on your facts.

What Is the Transfer-for-Value Rule?

The transfer-for-value rule says a death benefit can lose part of its tax-free status when a policy is transferred for valuable consideration. A cash payment from a buyer to a policy owner is the clearest example.

The rule looks at the transfer, not the original purchase. A policy bought years ago can trigger the rule if its ownership changes hands for value later. Many owners assume a death benefit is always tax-free. That is the usual result, but this rule is an exception to it.

The statute sets the limit in its own words. The amount excluded from income cannot exceed the actual value of the consideration, plus the premiums and other amounts the new owner pays after the transfer. The statute covers a policy or any interest in it. That is why a partial ownership change can still count.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

How the Rule Changes the Income Tax on a Death Benefit

The rest may be taxable income to the new owner. Here is a hypothetical with round numbers, to show the math. It is not a forecast.

Death benefit: $1,000,000

Consideration paid for the policy interest: $100,000

Premiums the new owner pays after the transfer: $50,000

Amount that can stay tax-free: $150,000 ($100,000 plus $50,000)

Potentially taxable excess: $850,000

Premiums paid before the transfer are not part of this formula. Only the consideration and later amounts count. Real results depend on exact amounts, exact dates, and the policy form. The federal transfer-for-value rules and related reporting are set out in IRC § 101, which defines a “reportable policy sale” as the acquisition of an interest in a life insurance contract, directly or indirectly, by an acquirer who has no substantial family, business, or financial relationship with the insured apart from that interest.

Exceptions to the Transfer-for-Value Rule

The statute lists several exceptions where the limit does not apply. One of them, in IRC § 101(a)(2)(A), is a carryover-basis exception, which can change the result for gift-type and nontaxable transfers. A transfer to the insured is generally one example of a transfer that falls outside the limit, subject to the reportable policy sale rule.

Each item on that list has its own test. Whether a buyer is a “partner” or a “shareholder” depends on the facts. Ownership records and the entity’s structure matter. A family tie or a friendship does not, by itself, place a buyer on the list.

A transfer that falls outside them can still be taxable. Each transfer of a life insurance policy should be reviewed on its own facts. IRC § 101 reads: “The second sentence of paragraph (2) shall not apply in the case of a transfer of a life insurance contract, or any interest therein, which is a reportable policy sale.” The facts decide.

Why the Rule Matters for Key Person and Buy-Sell Policies

Key person and buy-sell policies both involve business relationships, so the business relationship test in IRC § 101 is one to review when those policies change hands. Ownership can change when owners or the business change. Key person life insurance pays a business for financial losses caused by the death or disability of a key employee, according to the Insurance Information Institute.

Buy-sell arrangements usually take one of two forms. In a cross-purchase, owners buy policies on each other. In an entity-purchase, the company owns the policies. Each form creates different ownership moves. In a cross-purchase, a sale of a policy from one owner to another raises the transfer-for-value question. In an entity-purchase, a policy moving between the company and an owner needs its own check against the exception list.

A common practical question is whether a policy can move to an owner or into a trust without triggering the rule. The answer depends on who receives the policy and why. Check each move against the exceptions before it happens, not after the insured dies.

Have questions about what happened?

Ask our team directly. Two co-owners each hold a policy on the other. Owner A sells the policy on Owner B to an unrelated investor for $100,000. The investor then pays $50,000 in later premiums. When Owner B dies, the $1,000,000 death benefit has a potentially taxable excess of $850,000 under the formula above.

Now change one fact. The policy moves back to Owner B, the insured. That transfer fits the first exception on the list, so the statute’s cap does not apply to it. The same policy gets two different tax analyses based on who receives it.

It does not predict any result. A real case depends on the policy form, the ownership history, and the owners’ tax position.

Related Rules Often Confused With Transfer for Value

Two other rules often get mixed up with this one. Each is separate. The first is the 7-pay test. Under IRC § 7702A, a contract fails the 7-pay test if premiums paid in its first 7 contract years run ahead of a set limit. That test is one way a contract becomes a modified endowment contract; a contract received in exchange for such a contract is also a modified endowment contract.

The second is the reportable policy sale. IRC § 101 defines it as an acquisition of an interest in a life insurance contract by an acquirer with no substantial family, business, or financial relationship with the insured apart from the policy. That definition turns on the buyer’s relationship with the insured. Price is one factor among several to weigh.

Keep these terms apart when you read about a policy transfer. A question about one rule does not answer a question about the others.

Planning Points Before Changing Policy Ownership

Before any ownership change, gather the policy records, the current beneficiary designations, and the buy-sell agreement language. Check any lender requirement tied to the policy. Write down the reason for the move and any amount exchanged. Those facts decide which rule applies.

Insurance is offered by Nischay Rawal, a licensed insurance agent, separately from the accounting practice of NR CPAs & Business Advisors. Florida law requires agents to clearly tell prospective insureds that they are acting as insurance agents, and to identify the insurers involved (Fla. Stat. § 626.9531).

Any commission on an insurance product is disclosed in writing before work starts, in an engagement letter you sign. Florida law requires a CPA or firm engaged in the practice of public accounting that accepts a commission for the sale of a product or service to a client to disclose that fact to the client in writing (Fla. Stat. § 473.3205).

Key Takeaways and Next Step

The transfer for value rule limits the tax-free amount when a policy changes hands for valuable consideration. Fla. Stat. § 473.3205 bars a CPA or CPA firm from accepting or paying a commission or referral fee for the sale or referral of public accounting services as defined in s. 473.302(8)(a) and (c). A firm engaged in public accounting that accepts a commission for selling a product or service to a client must disclose that fact to the client in writing, under rules adopted by the Florida Board of Accountancy. Key person and buy-sell policies are where the question most often comes up.

If a partner’s illness, an owner’s exit, or a lender’s question has you looking at policy ownership now, our team can walk through your facts in a coverage review.
