The short answer is that it depends. Premium treatment turns on who owns the policy, who pays the premium, who is the beneficiary, and what kind of business holds it. Whether a death benefit is taxable is a separate question. This page is general information, not tax advice.

What Key Man Insurance Is, in Plain Words

Key man insurance, also called key person insurance, is life insurance a business may own on an owner, officer, or employee whose work the business relies on. In many common setups, the business owns the policy and is also the beneficiary.

The policy is still life insurance. It is not a savings plan or an investment. Some whole life policies may build cash value under the contract. That value includes guaranteed and non-guaranteed amounts, and loans can reduce both the cash value and the death benefit.

A business may consider this coverage when it wants funds available if a key person dies. What the funds can be used for depends on the business and its agreements, not on the policy alone. Terms, premiums, and benefits depend on the issuing insurer’s underwriting and the policy’s terms.

Ownership is where any tax question starts. Who owns, pays for, and receives the proceeds shapes the analysis. That is why a single yes-or-no answer rarely fits.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

Why the Short Answer Is “It Depends”

Federal law generally denies a deduction for premiums on a life insurance policy if the taxpayer is directly or indirectly a beneficiary under it. Under IRC § 264(a)(1), no deduction is allowed for premiums on any life insurance policy, or endowment or annuity contract, if the taxpayer is directly or indirectly a beneficiary under the policy or contract. That section also contains exceptions for certain policies and contracts, so the rule must be checked against the facts.

The word “indirectly” matters. Premium treatment can turn on who benefits from the policy, not only on who writes the check. A business that pays the premium can still fall under this rule if it is the beneficiary.

Two mistakes are easy to make. First, readers assume a premium labeled a business expense is deductible. Second, readers assume that because death benefits are often excluded from income, premiums are too. These are separate questions with separate rules.

Reading one general article won’t settle the treatment for your business. NR CPAs & Business Advisors is a Miami CPA firm. Its accounting practice is separate from the insurance agency, and insurance is offered through a licensed insurance agent.

How Premium Treatment Can Differ by Business Structure and Ownership

Business structure is a key input. Under federal classification rules, an eligible business entity has a default tax classification unless it makes an election. A single-owner entity may elect to be classified as an association or to be disregarded as separate from its owner. The federal entity classification regulation at § 301.7701-3(a) provides that a business entity that is not classified as a corporation under § 301.7701-2(b) (1), (3), (4), (5), (6), (7), or (8), referred to as an eligible entity, can elect its classification for federal tax purposes as provided in that section.

A sole proprietorship, a partnership, a limited liability company, and a corporation can look different on paper. The same policy may be handled differently depending on which one holds it. Results depend on the facts of each case.

Ownership matters too. A policy owned personally can be handled differently from a policy owned by the business. The policy owner, the beneficiary, and the insured person can each change the analysis.

Employer-owned contracts carry added rules. Tax treatment of life insurance proceeds depends on the policy, the contract, and the individual’s circumstances. Under IRC § 6039I(a), every applicable policyholder owning one or more employer-owned life insurance contracts issued after the date of enactment of that section must file a return, at such time and in such manner as the Secretary prescribes by regulations, showing for each year such contracts are owned.

Rules and exceptions apply. Treatment depends on the specific policy and the business’s situation.

Is the Death Benefit Taxable?

The general federal rule excludes life insurance death benefits from gross income. The Internal Revenue Service describes this as the general rule, not a blanket answer.

Exceptions apply. Section 101 includes rules for certain transfers of a policy for value and for employer-owned contracts. Under IRC § 101(a)(1), gross income does not include amounts received under a life insurance contract, whether in a single sum or otherwise, if such amounts are paid by reason of the death of the insured, except as otherwise provided in paragraphs (2) and (3), subsection (d), subsection (f), and subsection (j).

Estate inclusion is a separate question. Under IRC § 2042, the value of the gross estate includes insurance receivable by the executor, and insurance receivable by other beneficiaries under policies on the decedent’s life to the extent the decedent possessed at death any incidents of ownership, exercisable either alone or in conjunction with any other person. Under IRC § 2035(a), if the decedent made a transfer of an interest in property, or relinquished a power over property, during the 3-year period ending on the date of death, and that property would have been included in the gross estate under section 2036, 2037, 2038, or 2042 had it been retained, the value of the gross estate includes the value of that property.

Who owns the policy can matter for estate treatment. Whether any of this applies to your case depends on the policy, the applicable rules, and your personal circumstances. This is general information, not tax or estate advice.

Have questions about what happened?

Ask our team directly.
