For federal income tax, the death benefit from either type is generally not income to the beneficiary. The bigger tax questions come from cash value, who owns the policy, and who receives the payout.

What is the difference between term and whole life?

Term life insurance covers you for a set number of years. Whole life insurance covers you for your whole life and includes a cash-value feature. FINRA explains the coverage difference.

Term policies have no cash value. Permanent and whole life policies can build cash value that you may borrow against or cash out, according to the South Carolina Department of Insurance.

Term usually costs less. Whole life premiums also fund the cash value, so they run higher, as the Colorado Division of Insurance explains.

Not sure what your next step is?

Talk it through with our team — we can walk you through how a situation like yours is usually handled and what your options are.

Schedule a coverage review

Schedule a coverage review

How are death benefits taxed under either policy?

Generally, gross income does not include amounts received under a life insurance contract paid because the insured died. This is the rule in IRC § 101.

The exclusion has exceptions. One is a transfer for value: a policy, or an interest in it, transferred for valuable consideration, by assignment or otherwise. In that case, part of the payout may be taxable.

Income tax and estate tax are separate questions. The income-tax rule in § 101 does not decide whether the proceeds count in your estate. IRC § 2042 governs that question.

How does cash value get taxed?

Cash value only works for tax purposes if the policy meets the federal definition of a life insurance contract. Under IRC § 7702, a policy that fails that definition has its income treated as ordinary income for the policyholder’s year.

Funding speed matters too. Under IRC § 7702A, a contract that meets the requirements of section 7702 is a modified endowment contract (MEC) if it fails the 7-pay test, which occurs when the accumulated amount paid during the first 7 contract years exceeds the sum of the net level premiums that would have been paid for paid-up future benefits after 7 level annual premiums.

Practitioner point: many buyers focus on the first-year premium.

How do premiums affect cash flow?

Term life insurance keeps the premium outlay lower for the same death benefit. Whole life adds a larger, longer commitment because part of each premium builds cash value.

Plan the premium for the full period you expect to pay, not just the first year. Ask how the policy’s non-guaranteed elements could change the picture.

How does life insurance affect estate tax?

Life insurance proceeds count in your gross estate if your executor receives them. Proceeds also count if other beneficiaries receive them and you held an incident of ownership at death, under IRC § 2042. In plain terms, if you own the policy when you die, the payout generally counts in your estate.

Transfers within three years of death can also pull property back in. IRC § 2035 covers this three-year look-back. Moving a policy to another owner close to death needs a careful review first.

For 2026, the basic exclusion amount is $15,000,000. Whether estate tax applies depends on the facts.

How do key person and buy-sell policies affect business taxes?

Under IRC § 264, for purposes of paragraph (1), the term “key person” means an officer or 20-percent owner, except that the number of individuals who may be treated as key persons with respect to any taxpayer shall not exceed the greater of the limits the statute sets, including the lesser of 5 percent of the total officers and employees or 20 individuals. Key person coverage protects the business if an important person dies.

Under § 264(a)(1), no deduction is allowed for premiums on a life insurance policy if the taxpayer is directly or indirectly a beneficiary. Many business-owned policies name the company as beneficiary, so this rule often decides the premium deduction question.

For a buy-sell agreement, the policy owner, the beneficiary and the agreement terms must line up. A mismatch can create a costly problem at the owner’s death.

Have questions about what happened?

Ask our team directly. Cross-border families need a review of their own facts before they rely on any rule.

Which fits your plan?

Term life insurance often fits a need with a clear end date, such as a mortgage or a business loan. Whole life insurance fits a need that lasts for life, where cash value features matter to the plan.

Your choice depends on the facts: your income, your estate, your business ownership and your cash flow.

Common mistakes to avoid

Comparing only the first-year premium.

Owning a policy personally when the estate plan calls for a different owner.

Transferring a policy within three years of death without a review.

Funding a whole life policy faster than planned and creating a MEC.

Assuming the business can deduct premiums without checking who the beneficiary is.

Why NR CPAs & Business Advisors

NR CPAs & Business Advisors is a CPA firm in Miami, Florida.
